Did you try recreating the VM to see if it takes the memory back? I.e. is 
the memory still been used somewhere or is it just that it appears not be 
be freed up?

Although its not required, I use the following option in:
/boot/grub/menu.lst:
kernel          /boot/xen-3.0-i386.gz dom0_mem=128000
That forces dom0 only to use 128MB.
